The phrase Liar, lair, pants on fire is a playground taunt to indicate the speaker disbelief of the target's statement. Lying is consider a naughty act and a bottom or pants being on fire (which rhymes nicely with 'liar') is an euphemism for a spanking.

It is also found in Jump-rope rhymes like:

Variation:
